per a Boston Globe story from 2005, the woman in charge of selecting music in the late '90s/early '00s started playing it because she'd heard it at other sporting events. From there it snowballed, and became a regular 8th inning thing in 2002 after the new/current ownership group took over.

Originally, it was a toss up between "Sweet Caroline" and "The Pot Smoker's Song" (see "Velvet Gloves and Spit" LP (<-- jeez!)) to be sung during Red Sox games, but a lot of the fans couldn't remember the words of the latter, so "Sweet Caroline" won out. True story. ;)
